The planned US-Taiwan arms deal worth US$6.4bn and announced on January 29 2010, continues to disrupt US-China relations. On June 5, US defence secretary Robert Gates again urged China to restore military relations with the US. He claimed that the lack of military contact between the US and China is detrimental to regional security in Asia.
The Quadrennial Defence Review (QDR) of 2009, as well as detailing military strategic directions, contains the strategy for ‘asymmetric warfare’ in relation to the military balance across the Taiwan Strait. In any conflict with China, Taiwan would retain the asymmetrical advantage of being the defender – it would aim to deny China’s achievements of its military objectives in Taiwan rather than try to destroy its weapons. President Ma Ying-jeou said on May 19 that Taiwan ‘cannot possibly engage in an arms race with China,’ and that Taiwan has ‘limited national resources and we have to make the best uses of them’. He said that Taiwan’s military forces will be ‘small but elite’. Taiwan maintains that China is continuing its military build-up against Taiwan, having set up more than 1,300 ballistic and cruise missiles. It also intends to acquire an aircraft carrier.
On May 18, the navy took delivery of the first 10 stealth 170-ton Kuang Hua-6 (KH-6) guided-missile patrol ships, built by CSBC. CSBC is constructing a further 20 ships for the navy – they are due for completion in 2012.
According to the Republic of China Yearbook 2009, the defence forces aim for growing self-reliance by increasing the ability of local companies to produce defence equipment. The government’s policy is for the defence budget to take up at least 3% of the country’s GDP.
Taiwan’s economy continues its strong rebound, in line with our expectations of a sizeable GDP expansion over the course of 2010. It may well exceed our earlier prediction of 5.0% y-o-y annual GDP growth for 2010. This contrasts sharply with 2009’s 1.9% contraction, which was the worst real growth figure for Taiwan in over 50 years. We expect the main drivers of 2010 growth to be inventory restocking, gross fixed capital formation and private consumption.
Taiwan has considerable trade links with (mainland) China, recorded at 29.9% this March. As Chinese demand recovered much more rapidly than that from the rest of the world in 2009, it boosted Taiwan’s economic performance through recent quarters. However, we are concerned about the health of mainland China’s economy, especially regarding their property market, which we believe is overheating and at risk of a correction. We see China’s economy slipping from 8.8% real growth in 2010 to a disappointing 7.5% in 2011. We forecast Taiwan’s real GDP growth at just 3.4% in 2011, well below the 5.2% average of 2002-2007.

In our Q410 update, Taiwan has again retained sixth place – on a regional basis – in BMI’s Pharmaceuticals & Healthcare Business Environment Ratings, out of the 17 markets surveyed in Asia Pacific. Globally, Taiwan’s TWD123.4bn (US$3.81bn) pharmaceutical market is viewed as the 27th most attractive, out of the 83 markets surveyed within our ever-expanding pharmaceutical universe. However, although well-developed, the Taiwanese market represents a challenging proposition, given its strict pricing and reimbursement environment, which hampers market access for innovative medicines, as well as pending patent expirations. We therefore forecast an unspectacular compound annual growth rate (CAGR) to 2014, which will come in at 3.72% in local currency terms, to give the overall market value as TWD148.1bn (US$4.94bn). Given the increase in trade links between China and Taiwan, the two countries are working towards regulatory system improvements. To this end, they recently signed a cross-strait bilateral agreement on the protection of intellectual property rights (IPR), which also concerns pharmaceuticals. The agreement aims to encourage and protect innovation, as the countries aim to create a formal platform for solving disputes and improve their international competitiveness. In a related – and worrying – development, however, an official investigation reportedly found that as much as 25% of pharmaceutical products in Taiwan are counterfeit, substandard or illegal, which is an area in need of attention.
In the meantime, the Taiwanese government remains committed to the development of the country’s biotechnology industry. The authorities are aiming to make the biotech industry one of their priority sectors for attracting foreign investment, with a view to increasing the annual output value of the industry to more than TWD1trn (US$30.86bn) in four years. The government also envisages an increase in the research and development (R&D) contribution in the field of biotechnology to some 3% of GDP by 2014. However, in a development that somewhat clouds the attractiveness of the country’s biotechnology sector, the director of well-known Academia Sinica's Institute of Biomedical Sciences, Chen Yuan-tsong, was being investigated by the Shilin District Prosecutors Office in Taiwan over the potentially illegal awarding of contracts.
In terms of other major developments in Taiwan that will have an impact on the performance of its pharmaceutical market, we expect that consumer price index (CPI) will finish the year at 2.0%, on the back of continued economic expansion and demand-pull pressures. However, while the Taiwan's economy is demonstrating a continued recovery (we expect a 5% GDP expansion in 2010), the pressures on public healthcare and pharmaceutical finances posed by the lack of separation between prescribing and dispensing and overprescribing, among other factors, will preclude a stronger value growth of the pharmaceutical market. Additionally, we reiterate our below-consensus 3.4% real growth forecast for 2011, expecting a coming Chinese slowdown to weigh heavily on Taiwan's economy next year.

Taiwan’s consumer electronics devices market, defined as the addressable market for computing devices, mobile handsets and AV products, is projected to be worth nearly US$9.4bn in 2010. Vendors expected recovery to gather pace in 2010 and spending is forecast to increase at a compound annual growth rate (CAGR) of 3% to nearly US$10.3bn by 2014.

Computers


Computers accounted for around 49% of Taiwanese consumer electronics spending in 2009. BMI forecasts Taiwanese computer hardware sales of US$4.6bn in 2010, up by a single-digit factor year-on-year (y-o-y). With PC penetration at around 74%, CAGR for the 2010-2014 period will be around 5%, but there will be growth areas in multimedia and entertainment notebooks and netbooks. The release of Microsoft’s Windows 7 operating system could help to drive a new PC upgrade cycle, but much will depend on business confidence.


AV


AV devices accounted for around 36% of Taiwanese consumer electronics spending in 2009. In 2010, Taiwan’s domestic video, audio and gaming device market is projected a value of US$3.3bn. The market is expected to grow at a CAGR of 4% between 2010 and 2014 to a value of US$3.9bn in that year. The market will rely on product innovation for continued momentum, with growth areas including HDTV sets, Blu-Ray DVD players and e-readers.


Mobile Handsets


Taiwanese mobile handset sales accounted for around 15% of Taiwanese consumer electronics spending in 2009. Total handset sales are expected to grow at a CAGR of about 2% to 8.2mn units in 2014, with the market driven mainly by replacements as penetration is already above 100%. The fastest sales growth will be of 3G handset units and smartphones, with operators planning to substantially increase smartphone procurements in 2010.

The latest Taiwan Oil & Gas Report from BMI forecasts that the country will account for 3.67% of Asia Pacific regional oil demand by 2014, while making no meaningful contribution to supply. Regional oil use of 21.42mn barrels per day (b/d) in 2001 is set to reach a forecast 27.15mn b/d in 2010, then to rise to around 30.21mn b/d by 2014. Regional oil production was around 8.35mn b/d in 2001 and is forecast to average an estimated 8.82mn b/d in 2010. It is set to increase only slightly to 8.89mn b/d by 2014. Oil imports are growing rapidly, because demand growth is outstripping the pace of supply expansion. In 2001 the region was importing an average of 13.07mn b/d. This total will rise to a projected 18.32mn b/d in 2010 and is forecast to reach 21.32mn b/d by 2014. The principal importers will be China, Japan, India and South Korea. By 2014 the only net exporter will be Malaysia.
In terms of natural gas, in 2010 the region will consume an estimated 496bcm and demand of 625bcm is targeted for 2014. Production of a forecast 415bcm in 2010 should reach 522bcm in 2014, which implies net imports rising from around 81bcm to 104bcm. This is thanks to many Asian gas producers being major exporters. Taiwan’s estimated share of gas consumption in 2010 is 2.33%, while its share of production is minimal. By 2014, its share of gas consumption is forecast to be 2.17%.
We continue to predict a 2010 OPEC basket oil price level of US$83.00/bbl. This equates to Brent at just under US$85.00, WTI at almost US$87.60, Urals averaging US$83.60 and Dubai at US$83.55. The 2011 OPEC assumption is US$85.00/bbl, rising to an average of around US$90.00 in 2012 and beyond. For the whole of 2010, we are currently assuming an average global jet fuel price of US$95.50/bbl, compared with around US$70.66 in 2009. The 2010 average global gasoil price, calculated by BMI, is US$92.67/bbl, against US$68.96 in 2009. The 2010 average naphtha price is estimated at US$83.09 – compared with US$59.30/bbl in 2009. For global unleaded gasoline, BMI is now forecasting an average US$95.66/bbl in 2010, up from around US$70.17/bbl in 2009.
The 2010 rise in Taiwanese real GDP is estimated by BMI to be 5.0%, followed by forecast average annual growth of 4.7% in 2010-2014. State-owned Chinese Petroleum Corporation (CPC) has been given the task of securing oil and gas supply, but has no significant domestic volumes to contribute. Oil consumption beyond 2009 is forecast to increase by around 2.0% per annum to 2014, implying demand of 1.11mn b/d by the end of the forecast period. Gas usage is expected to rise from the estimated 2010 figure of 11.6bcm to 13.5bcm by 2014, supplied largely by liquefied natural gas (LNG) imports.
Between 2010 and 2019, we are forecasting an increase in Taiwan’s oil consumption from an estimated 1.02mn b/d to 1.22mn b/d, with the country’s refining capacity rising from an estimated 1.20mn b/d to 1.46mn b/d. Gas demand is expected to rise from an estimated 11.6bcm in 2010 to a possible 15.0bcm by 2019, met largely by LNG imports. Details of BMI’s 10-year forecasts, which provide regional and country-specific projections, can be found at the end of this report.
Taiwan takes 15th and last place in BMI’s composite Business Environment (BE) league table, lagging well behind Hong Kong and South Korea. Taiwan also ranks 15th and last in BMI’s updated upstream Business Environment Ratings, thanks to a virtual absence of hydrocarbon resources. The score reflects the total control of the government over upstream oil activities and a healthy country risk profile, the latter offsetting partly the lack of reserves and output growth potential. The country is last in BMI’s downstream Business Environment Ratings, some distance behind nearest rivals Malaysia and Papua New Guinea (PNG). The poor showing reflects its high level of state involvement, relatively high retail site intensity, and modest oil and gas demand growth outlook.
